New FHA Changes - Contingent Liabilities

Please be aware that FHA has recently made changes to guidelines affecting Contingent Liabilities. Often times in a divorce situation, the court will order that one party is responsible for making the payments on jointly held debt - referred to as a Court Ordered Contingent Liability. When this is included in the MSA, the lender can usually exclude the liability from the other spouse on the mortgage loan application.


FHA now requires that the borrowing spouse show that the other spouse has made 12 payments on the contingent liability in order for the debt to be excluded from DTI.

Why should you, as a real estate or mortgage professional, need an understanding of Marital vs. Separate Property?

 

Here is a real life example:

 

2 years ago in the Denver market, a lady called her real estate professional and stated she was leaving her husband and would eventually file for divorce; however, she wanted to buy a new home on her own now which she qualified for.

 

The real estate professional gladly took her house hunting; found her the perfect house; closed the deal and banked the commission. Fast forward to 2016, divorce is in full swing and the buyer is now being forced to sell the new home because her soon-to-be-ex-husband wants his share of the equity along with 50% of the new furnishings purchased to furnish the home.

 

Why is this happening? Because the real estate professional lacked the knowledge and basic understanding of Marital Property vs. Separate Property.

It’s not a fun process for anyone but unfortunately, divorce happens and when there’s a home involved, achieving property title and equity division demands expert analysis and process. Handing over the keys, payment responsibility and even deeded rights does nothing to absolve one of their obligation to a lender.

 

If one party is relinquishing their ownership, they should also be released from any liability. Release from financing is a process than can only be achieved by modification, refinance, payoff or sale. In today’s world, break-ups do occur with high frequency and having access to the necessary experience in helping your clients navigate the process as it relates to their mortgage loans is imperative.

 

One of the common misunderstood aspects of refinancing into a new mortgage is setting up the new escrow account and the costs involved in doing so. This is literally an aspect of mortgage financing where timing is everything. Knowing when property taxes are due in Arapahoe County in Colorado or your particular county and state can be extremely helpful in the timing aspect when refinancing.

 

The amount of funds required to establish a new escrow account is dependent upon the timing of when current and future property taxes and homeowners insurance are due and payable. As you can imagine this can require a significant amount to be added to the new mortgage or require additional cash to close.

 

Additionally, in divorce situations many clients are not aware of how future reimbursements of existing escrow accounts are handled when paying off or refinancing an existing jointly held mortgage. Any time a jointly held mortgage is paid off, whether through a sale or refinance of the martial home, the current lender will send a joint check made payable to both parties on the existing loan for any refunds on overpayment and escrow balances.

 

It is very important that we inform our divorcing clients of how overpayments will be handled to avoid any additional future conflict as to which party should receive the funds because both parties will need to endorse the check.

 

Escrow Accounts - Understand the How and Why

Many borrowers wonder why they must have an escrow account or why they must put what seems like extra money into it up front. Hopefully I can help answer these questions.

 

The escrow account will start with a balance calculated to assure sufficient funds are available as each tax or insurance payment is made. This calculation is made by projecting the ‘low point’ which will equal the minimum required reserve and also factors in the regular monthly installments made with each monthly loan payment.

 

In this illustration: School and City taxes total $5,000 per year and insurance = $1,000 per year for a total of $6,000. This is paid in equal monthly installments of $500.

 

Each installment (and block) in this example is $500. Each month, a block/installment is added and the balance builds until an outgoing payment is made.

 Escrow Accounts - How it works

 

The minimum required balance—will usually be equal to a two month cushion. This is to assure that there are sufficient funds in the account even if two payments were missed or if an outgoing bill is paid prior to the monthly installment being received. In this example, the cushion equals $1,000 (two regular monthly installments at $500 each.)

 

Why are escrow accounts usually required? A ‘municipal’ or ‘tax’ lien can be the result of unpaid taxes. These can overrule an owner’s or lender’s interest in a property and means that the town can actually ‘take’ the property and sell it at auction for back taxes owed. Insurance is equally important as few people could pay out of pocked to rebuild their home in the event of a disaster.

 

As most loans are ultimately securitized in the Mortgage Backed Securities market, escrow accounts are perceived as adding enhanced safety and in turn, allow for more competitive interest rates.

Home Equity Lines of Credit and Divorce

Any time you have a marital home involved, it is important to identify any lines of credit attached to the home. Many times when you ask your clients what the mortgage balances are on the home – they may have forgotten about an open equity line because there is no outstanding balance on it.

Don’t stop with just obtaining a legal description on the property. Careful attorneys will not limit their inquiry to the legal description of the property. Instead, they will pursue actual evidence of ownership and encumbrances, including liens, by ordering a title commitment from a title company.

If you find that there is an open equity line on the property and if there is a balance on it – note that simply paying off the HELOC does NOT close the line of credit. A letter requesting that the line of credit be closed is required. If left opened even though it is paid off, both parties are liable for any future balance and either party can use the line of credit.

In First American Title Insurance Company vs. TCF Bank, the appellate court held that the payment of a line of credit loan by the title company in full did not close the line of credit, because the demand must come from the borrower or the credit line is not cancelled. In this case, First American Title Insurance Company paid off the balance of an open HELOC; however, did not request the line of credit be closed with TCF Bank. Afterwards, the line of credit was used by the vacating party and First American Title was held liable for the amount drawn on the unclosed line of credit.

If an appraisal used in a divorce case is not noted it is for the purpose of determining value in a divorce settlement; the opposing counsel may be able to get the appraisal thrown out?

 

A divorce appraisal must be done using the GAR (General Appraisal Report) and specify it is for determining value in a divorce settlement. An appraisal done on a URAR (Uniform Residential Appraisal Report) is for determining value in a real estate or mortgage transaction.

We have been asked several times what are the current US divorce statistics and why is it so hard to find current information. The current divorce rate is misleading for a number of reasons. Not all states report divorce statistics. The divorce count is based on the total population, not the total married population. 


Is the divorce rate declining? When researching what the experts say: the answer may be 'yes' but they argue this may be because the number of marriages is also declining.


Additionally, you will find that most information regarding divorce rates are found using per capita at today's population which distorts the comparison of current marriages because divorces that happen today arose from a smaller population yesterday.


While the real divorce rate is open to discussion and debate, some researchers see a widening and significant "divorce divide" between the college educated and non college-educated in the United States. The divorce rate has been falling off strongly among the college-educated America, even as it continues to creep up to the less schooled, according to Andrew J. Cherlin, a professor of public police in the sociology department at Johns Hopkins University in Baltimore. Studies suggest that more highly educated people tend to marry at a later age and more of them live together without marrying. "In funny way, the postponing of marriage is lowering the divorce rate - young couples live together without marrying, and then they break up the split doesn't count as a divorce."

As a Certified Divorce Lending Professional, it's important to remember how certain IRS tax guidelines can help our divorcing clients. When working with divorcing clients who have a tax liability on their credit file, it may be beneficial to look into whether or not they qualify for Innocent Spouse Relief.

Including Separation of Liability and Equitable Relief


Many tax payers choose to file a joint tax return because of certain benefits this filing status allows them. When filing jointly, both taxpayers are jointly and severally liable for the tax and any additions to tax, interest or penalties that arise from the joint return even if they later divorce. Joint and several liability means that each taxpayer is legally responsible for the entire liability. Thus both spouses on a married filing jointly return are generally held responsible for all the tax due even if one spouse earned all the income or claimed improper deductions or credits. This is also true even if a divorce decree states that a former spouse will be responsible for any amounts due on previously filed joint returns. In some cases, however, a spouse can get relief from joint and several liability.

Divorce Monday - Does it really exist?

The Monday of the first full week in January is known as “Blue Monday” – officially, the most depressing day of the year.  Blue Monday was originally identified in 2005 by academic Cliff Arnall and has continued to be analyzed and studied in recent years, specifically by analyzing “tweets” posted on Twitter in the month of January.  “Blue Monday” may be considered the most depressing day of the year for reasons such as the end of the holiday season, the return to work after many days and/or weeks off, failed New Year’s resolutions, holiday debt, and the long stretch of gloomy and cold weather ahead.

But legal experts have also coined Blue Monday as “Divorce Monday”.  Statistically, this is the busiest day of the year for divorce lawyers.  Many factors are said to contribute to this increase in divorce filings in January, including the dissipating of feelings of “holiday cheer”, quarrels over holiday debt couples find themselves in, too much family time over the holidays, and general depression and sadness due to lack of sunlight and cold temperatures.

Divorce lawyers in both the US and UK report that January, generally, is their busiest month, seeing the highest rate of divorce inquiries during this month.

Equity Buy out vs. Cash Out Buy Out

While we don't typically post this information on the Association's blog - we thought it would be beneficial to show a snippet of divorce lending at work.

 

We received this question for clarification and wanted to share:

 

"Spouse refinancing to buy out other spouse...  This is not considered cash out as long as its not in the appendix and it is listed in the Homestead section.  Do most decrees have a homestead section?

 

One of my lenders told me that as long as the receiving spouse is receiving the cash through escrow they wouldn’t consider it c/o.  Have you found this to be true?"

 

RESPONSE: Most DSA’s will have either a Homestead Section, Real Property Section, etc - terminology will vary.

 

Fannie and Freddie require that the equity buyout is addressed within this section to be considered an 'Equity Buy Out" and qualify for a Limited Cash Out Refinance (Fannie) or a Special Circumstance (Freddie).

 

The receiving spouse always has to receive the money through escrow; otherwise, it will be cash back to the borrowing spouse with is not allowed in any circumstances. Also, the amount of cash out cannot be more than what is referenced within the DSA. Some specific investors may only require the disbursement to be through escrow in order not to be considered a C/O - the homestead/real property section is specifically Fannie/Freddie. Additionally, if the equity is lumped in with additional asset settlement and is addressed within the appendix as a marital settlement - it is not considered an equity buyout but rather a cash settlement of the marital estate and is a cash out refinance.

Underwriters will always have their own interpretation; however, these are divorce guidelines according to Fannie and Freddie.

According to the Financial Divorce Association, 70% of all divorces in the U.S. involve real estate. As the U.S economy continues to improve more couples are now filing for divorce which will in turn translate into an increase in household formations and the demand on housing.

 

It is more important than ever that a mortgage professional working with divorcing clients have a strong foundational understanding of how divorce law, IRS tax rules and mortgage financing all connect as they relate to divorce and real estate.

We have fielded a lot of great phone calls and questions today regarding the Divorce Lending Association and the CDLP Certification program. So, we thought we would answer the #1 asked question of the day.

 

How can the Divorce Lending Association help me and my practice in the divorce industry? This question has been asked by attorneys, CDFAs and many loan officers.

 

#1 - The Divorce Lending Association's main objective is to bring awareness to all parties practicing in the divorce market that there is a definite need for a mortgage professional who is knowledgeable in divorce lending. Divorce lending is NOT your typical mortgage lending and there is a need for understanding how the divorce settlement agreement is connected to mortgage financing; how real estate and IRS tax rules as they pertain to divorce are connected to mortgage financing. How a trained mortgage lender can benefit the professional divorce team by providing direction during the divorce settlement process and NOT post-decree.

 

#2 - Membership and involvement with the Divorce Lending Association gives members access to educational resources and information as they relate to family law, taxes, real estate and mortgage financing.

 

#3 - The CDLP certification program is a key piece for the divorce lending professionals who are truly serious about the importance of raising the bar while helping divorcing clients. A CDLP does more than just put a loan application together, a CDLP is trained to provide the knowledge and opportunities throughout the divorce process to help position divorcing clients for future mortgage financing, recognize potential tax hurdles, provide guidance to all members of the team on how to best structure support for future opportunities or recognize obstacles that will stand in their way.

 

#4 - The CDLP is educated on family law and tax rules as they relate to divorcing clients NOT so they can provide advice but to increase their value to the divorce team as they have the ability to see the big picture and recognize opportunities and hurdles for all involved.

Inaugural Blog Post!


We are very excited to bring the divorce industry the first national association and certification program dedicated to raising the level of divorce lending. We are dedicated to educating and promoting a higher level of service within the mortgage industry to divorcing clients, attorneys and financial planners.


The CDLP (Certified Divorce Lending Professional) designation signifies you are working with a trained mortgage professional who understands the connection between divorce law, IRS tax law and mortgage financing as they all relate to divorce and real estate.


Membership is open to all mortgage professionals and other professionals within the divorce community. The monthly e-magazine strives to educate all members with industry updates and best practices in an effort to promote a stronger professional divorce team benefiting the divorcing clients with their post decree financial picture where mortgage financing and real estate are concerned.


65% of all membership fees are dedicated to promoting the awareness and importance of working with a mortgage professional who has been trained and educated in divorce lending.
